The old idea was that asset building in and of itself would assure the stability and sustainability of nonprofit organizations. This notion was built on the premise of permanence. Make an organization stable and it should stay that way. But the new thinking suggests that permanence cannot be guaranteed in the world of nonprofit organizations and perhaps shouldn't even be an aspiration since it can lead to atrophy and irrelevance. Nowhere is that change more evident than in the attitude toward endowments. While there is no question that endowments, properly managed, should provide a permanent source of funds and can be very beneficial to organizations, in and of themselves large endowments do not guarantee that an organization will be healthy for all time.

In 1966, program officers at a major national foundation designed a grants program with the goal of assuring the permanent stability of symphony orchestras in the United States. Their approach was simple. The foundation would provide money to build the endowments of leading orchestra. In time, it was thought, these endowments would be so large that the long-term stability of orchestras would be taken care of and the foundation could move on to stabilize other kinds of organizations with the same type of approach. At first, the results of the program seemed to justify the foundation officers' optimism. Many so-called part-time orchestras were able to offer year-round employment to their musicians by expanding the number of concerts and performing throughout the year. More trained professionals were added to the staffs in fund raising, marketing, and human resource management. Salaries increased both for musicians and for administrative staff. The orchestras were growing in just the way the foundation officers had hoped. European tours, recording contracts, and critical acclaim were positive benefits of upgrading the American orchestra industry.

But as the years passed, there were some signs that the program was not entirely on track. While the number of concerts offered increased, audience size did not. It was becoming more difficult to fill seats for individual concerts as overall annual admission figures did not keep pace with the increase in the available seats. Musicians were getting restive and demanding higher wagesㅡafter all, the much-touted increases in endowments suggested that there was plenty of money. Perhaps most alarming, the growth in endowment income was not keeping pace with increasing costs. Deficits were climbingㅡexactly the opposite of the result that the foundation officers had predicted.

In 1992, a major study of the financial condition of symphony orchestras found that in two decades the industry income gap had increased tenfold. Costs had escalated to such a point that the cost of providing a concert to an audience member had increased from $5 in 1971 to $26 in 1991. Of that $26 cost, $15 had to come from fund raising, up from $3 in 1971. Orchestra endowments had grown as predicted but only by an inflation-adjusted 37 percentㅡnot enough to cover the tenfold increase in the annual financial shortfall. By century's end, the industry and its funders were still scratching their heads trying to figure out what they could do to solve the structural problems that this "stabilization" program had helped create.

The case history recounted above has been carefully reconstructed from actual documents to illustrate the limits of endowments in assuring sustainability of nonprofit organizations. Endowments can help close the gap between income and expense by providing a regular stream of revenue to supplement other forms of earned and unearned income. But there are no permanent guarantees that endowments will assure long-term stability. Discipline is required. Organizational growth must be kept in check. Endowments themselves must be nurtured and must grow in order to keep up with inflation. "Borrowing" from endowments just be avoided except in extremely unusual and compeling circumstances. Finally, any restrictions in the use of endowments income must be consistent with the adaptability of the organization over time.
Four cases demonstrate the problems that can arise.

※ Organization B is far more prudent regarding its use of income from its $2 million endowment. It has decided to utilize only 4.5 percent of the total. It reinvests the balance of its income so the endowment can grow. However, the unexpected loss of a major government contract leads to a substantial($500,000) deficit for Organization B and its board votes to "borrow" the required revenue from the endowment. Now that value of the endowment has been temporarily reduced, there is not enough to meet operating needs and the board votes to take more than 4.5 percent, thus eating into the corpus and leading to problems similar to those of Organization A.

※ Organization D has raised its $2 million endowment through a capital campaign. It has promised donors in all written documents that proceeds from the endowment will be used to support an extremely popular student exchange program in third world country. Prudent organizations attempt to keep endowments as flexible as possible not wishing to have to anticipate "in perpetuity" what activities the endowment funds should support. Others place time limits on restrictions, stating that after a period of years (perhaps twenty-five), the income from the endowment can be utilized for general purposes.
Still others establish "wasting endowment." allowing principal and interest to be utilized so that either there is no endowment at the end of a specific time period or the restricted endowment has been replaced with unrestricted income placed in reserve. In every case, the goal is to maintain flexibility and an organization's ability to adapt.

At the end of each year, the endowment's total value(averaged over several quarters) is calculated.
The organization then takes a specified percentage(perhaps 5 percent) of that value of the endowment for operating needs. This may be taken from endowment income if it is sufficient; but if the endowment income is not sufficient, the balance can come from the appreciation of capital in the endowment itself. Assets can be sold because they have grown so substantially.

Endowment are almost always valuable to an organization. Properly utilized, they should contribute to organizational sustainability, and they can be utilized as an emergency fund when things go awry, though always with a plan for how borrowed funds will be repaid, on a specific schedule and with interest. Their ongoing contribution to the bottom line helps many organizations deal with what is referred to as a structural operating deficitㅡ a deficit that cannot be covered in any other revenue-producing or cost-cutting way. Yet overreliance on endowment to the exclusion of other mechanisms and strategies has gotten many organizations in trouble and has kept others from vigorously pursuing important income-producing or expense-reduction strategies. They must be regarded only as a part of the arsenal of sustainability strategies.
